Capital Budgeting and FAANG Stock Valuation Analysis

Businesses face capital budgeting decisions daily. Many of these decisions will either enhance or detract from the competitive position of the firm. Firms must often choose between mutually exclusive projects because capital is limited. Due to this constraint, businesses engage in the capital budgeting process to ensure that only the highest-NPV projects are selected. Not only does capital budgeting allow companies to create value for shareholders, it also limits the downside risk of a project significantly harming the company (Allen, 1961). This is critical in capital-intensive industries such as airlines or railroads, where firms must invest large sums of money without any assurance of commensurate returns. By being conservative in their capital budgeting process, these capital-intensive firms can be adequately compensated for the risks they take in the market.

For example, railroads must decide whether to invest in expanding into new markets. To arrive at an adequate decision, the finance team must determine the amount of profit a new market will generate relative to the cost of entering it. They must also account for maintenance capital expenditure and its implications for future profitability. The same concepts apply to airlines. The current pandemic has shed light on how an unforeseen black swan event can have grave consequences for firms that may not have applied the capital budgeting process conservatively. In the airline industry in particular, purchases of aircraft cannot be undone once the planes are delivered. As has become clear, there is a large oversupply of seat capacity due to low demand, putting significant pricing pressure on the industry and resulting in extensive cost cuts, furloughs, layoffs, and reduced airfares throughout the sector.

Capital budgeting is simply the ability to profitably and rationally allocate capital. An outlay of capital is justified only when the net present value (NPV) is positive (Anderson, 1963). A negative NPV project indicates a destruction of value and should therefore not be undertaken.

Capital Budgeting Methods and Metrics

Several key metrics are used in capital budgeting analysis. The internal rate of return (IRR) is the discount rate that produces an NPV of zero. The payback period indicates the amount of time needed to recover the initial cost of the investment and is calculated as the cost of the investment divided by the annual cash flows. The profitability index is a decision-making tool that helps evaluate whether to proceed with a project; the index is a calculation of the potential profit of the proposed project (Bouwman et al., 1987). A profitability index greater than 1 indicates that the project should proceed, while a ratio below 1 indicates that it should be abandoned.

NPV is the superior return metric because it can be applied when cash flows are uneven and when determining between mutually exclusive projects. As the discount rate increases, NPV declines. Higher discount rates raise the hurdle rate that a project must clear in order to justify investment (Ahadiat & Brueggemann, 1990).

Comparable Valuation Method for FAANG Stocks

The comparable method was chosen for this analysis given the broad similarities among the FAANG companies. Although each has a distinct business model, all five stocks — Facebook, Amazon, Apple, Netflix, and Google — are characterized as technology companies and share several important attributes. Each generates very high returns on capital and high returns on equity. They each hold strong competitive positions with economic moats that are difficult for competitors to replicate. They each have very high revenue growth rates and require relatively little physical capital to generate their revenue. Finally, they all demonstrate strong cash flow generation capabilities. As a result, they occupy a unique niche within the technology sector.

The primary assumption underlying the comparable method is that the FAANG stocks will continue to grow at or better than the rates observed in the data above. This assumption is considered justified for Facebook, Amazon, Apple, and Google. For Netflix, however, growth assumptions will need to be adjusted downward, as discussed later in this report. A second key assumption is that investors will value this growth in the future in the same way they do today. This assumption may not hold, as investors are currently very optimistic about the prospects of these businesses. That optimism could diminish, causing investors to lower the value they attribute to cash flow and earnings. Currently, investor sentiment is elevated for these stocks as the world continues to navigate COVID-19 (Reinicke, 2020). The pandemic appears to have accelerated many technology trends that were only just beginning — firms are automating faster, customers are utilizing home technology for school and work, and more consumers are shopping online. These trends have made investors more optimistic about the FAANG stocks, as reflected in their higher P/E, P/B, and P/S ratios. However, this optimism, like many other elements of a business cycle, can be altered by unforeseen market developments, and overall sentiment can change quickly over the next few years.

Even given these similarities, the comparables must be adjusted to account for varying business models. Apple, for instance, has a much lower growth rate than the other stocks in the group. It is a more stable and mature business, and its capital allocation strategy reflects this. Apple is the only FAANG stock that pays a dividend, and it is also the most aggressive repurchaser of its own stock within the group. The primary differentiator here is that Apple generates substantial free cash flow but does not have enough investment opportunities to deploy the entire amount, so it returns cash to shareholders via dividends. The other FAANG companies, however, are growing very rapidly and retain all of their free cash flow within the business to further grow and expand their market-leading positions. For this reason, valuation methods such as the dividend discount model or the Gordon growth model could not have been used for valuation purposes across the group.
