At that point, the project manager is in a better position to take steps to reduce or eliminate the most important risks.

This process is necessary because focusing on minor risks makes the project inefficient, while ignoring major ones could represent an existential threat. Risk analysis helps strike a balance between ensuring the project proceeds without major issues and still comes in on time and on budget.

Process Used to Uncover and Prioritize Risks

There are a number of processes that a risk analyst can use to determine what risks a project faces. While all are rooted in brainstorming, a formalized process is valuable to ensure nothing is missed and that risks are not only correctly identified but also thoroughly understood. The first step is to understand the nature of the project. The risk analyst should therefore have relevant expertise — someone trained in the risk analysis of a financing deal for a new factory in China is not qualified to analyze the risk of a new bridge project, and vice versa. A formal checklist of processes and issues should be used to work through potential risks systematically. Discussing with key stakeholders also helps leverage the knowledge of others — especially those already familiar with the project — to surface additional risks.

Once risks have been identified, the list may be very long, ranging from broad macroeconomic or political risks to project-specific risks associated with particular materials or methods. The next step is to prioritize those risks, and this is arguably the more complex of the two stages. A probabilistic approach is usually taken first, to assess the likelihood of an adverse event occurring (Hsu, Tseng, Chiang & Chen, 2012). In some cases, actuarial or scientific data is available, but in others, developing accurate probabilities is more complicated — for example, estimating the likelihood of war disrupting a new mining project in Africa. As with the identification stage, greater domain knowledge produces better probability estimates.

The final step in prioritization is assessing the potential damage caused if the adverse scenario occurs. This determines the expected negative impact of a risk event, defined by multiplying the likelihood of occurrence by the total damage it would cause. Today, past data is often gathered and fed into simulation models that incorporate a wide range of variables, allowing managers to run the simulation multiple times to obtain more reliable estimates of both probabilities and damages (Winkelvos, Rudolph & Repp, 2011).

The key to effective risk analysis is having a structured process by which risks can be identified and prioritized. On many high-risk projects, simulations can be designed and run even where concrete historical data is limited — NASA, for example, employs this approach on projects it is attempting for the first time. Expert knowledge remains critical throughout both the risk identification and assessment stages. Once risks have been assessed, the organization must understand where those risks originate and how they can be reduced. From there, it is a matter of developing an action plan and implementing it, with the specific approach varying according to the type of risk being addressed.
